The spike in implied correlation and what it means

SPX 3-month implied correlation just spiked to 0.40.

Realized correlation? Sitting at 0.15.

That's a massive divergence. And it tells you a lot about where this index vol is actually coming from.

When implied correlation spikes, the options market is pricing stocks to move more in lockstep. Everything down together.

Classic risk-off.

But realized correlation staying low tells you that's not what's happening under the surface. Stocks are rotating.

Energy bid, tech offered. And so on. The moves are big, but they're going in different directions.

So why is index vol so elevated?

Fear. That's it. The geopolitical premium is getting dumped onto index options because that's the easiest way to hedge. Buy SPX puts, buy VIX calls, push index vol higher. But the single stock world is telling a completely different story. Dispersion is alive and well down there.

And this is the key bit: when this geopolitical situation eventually de-escalates (and it will, the question is when), index vol is going to come down so damn fast. Because the realized correlation was never there to support it. Pull the fear premium out and there's nothing underneath holding vol up.

That's a setup worth paying attention to. If you can read implied vs realized correlation, you'll spot the vol compression coming a mile off.
